How can I reset the instance number of a part in the Design Tree of an assembly. I had 2 instances of a part in an assembly and deleted the first. Now I am left with the part with the <2> marker for the instance ID.

It can't be done.
If instance counts are really important to you.....
Delete your second assembly from the file. Shut down SolidWorks. Re-launch and add your assembly back.

Will this work for a part in an assembly or will the replaced part be listed as <3>?

If the files are in the assemby and the assembly has been saved, the replaced part will still show the next sequential instance
What Anna said works for parts in an assembly also. I did a test with a little assembly.
