I have inserted a edrawing into a 2010 powerpoint slide but the size of the display window shrinks to about a 1.5" square area.
I tried insertint a "new " file or existing file with the same meager results.

I'm sure you can drag and increase the size of the display. Are you able to do that? If not then can you attach the file or screen shot here for what you referring to.

The second Image is the result of doubleclicking the Edrawing pane.
Not happening with me here. Can you save and reopen the file and check. Can you insert a different e-drawing and check.

Not able to open the file, says "error reading file"
DO you think that you would get the same effect if you saved the PowerPoint files as 2007 version, ie ppt instead of the 2010 version pptx. ( I think that is the extension)
